I want to frame NAV lending the way a credit desk would. Not as a story about “unlocking liquidity,” but as a transformation of the fund’s payoff distribution.
At its core, NAV lending inserts leverage at the fund level. That sounds trivial. It is not. It changes convexity, correlation structure, and loss propagation across the portfolio.
Most commentary stops at “15 to 30 percent LTV.” That misses the real point.
Start With the Base Case: A Levered Portfolio Without NAV Debt
A private equity fund already embeds leverage at the company level. For a single portfolio company:
E = V — D
Where E is equity value V is enterprise value D is company level debt
Equity returns scale with enterprise value via:

Small changes in V produce amplified changes in E. Standard LBO math.
Now aggregate across N companies. If there is no fund level leverage, losses are largely idiosyncratic. One company going to zero does not mechanically impair the others.
Correlation is low by construction.
Introduce NAV Lending: The Second Layer of Leverage
Now add a fund level loan L, collateralized by the entire portfolio.
Define fund NAV:

The lender applies a loan to value constraint:

Typical range is 0.15 to 0.30.
So far, nothing controversial.
But now the equity of the fund itself becomes:

This is the key transition. You have converted a portfolio of independently levered assets into a single levered structure.
What Actually Changes: Sensitivity and Correlation
The sensitivity of fund equity to NAV is now:

But the effective leverage is:

If LTV is 25 percent:

So every 1 percent decline in NAV produces a 1.33 percent decline in fund equity.
That is before you consider company level leverage.
Now stack both layers:
- Company level leverage amplifies ΔV into ΔE_i
- Fund level leverage amplifies ΔNAV into ΔE_fund
This is multiplicative, not additive.
Cross Collateralization: Where the Risk Actually Sits
The critical feature is not leverage alone. It is cross collateralization.
Without NAV lending:
- Loss in company i affects only E_i
With NAV lending:
- Loss in company i reduces NAV
- Reduced NAV pushes LTV higher
- If LTV breaches a covenant, lender can force action
The constraint becomes:

This creates a hard floor on portfolio value.
Below that level, the fund is forced to delever. That usually means asset sales into weak markets.
This is how you convert a slow moving private market into something with liquidation dynamics.
Why This Shows Up Now: Exit Velocity Collapse
The driver is not innovation. It is lack of exits.
Private equity cash flow follows:

Interpreting DPI
DPI < 1.0x: The fund has not yet returned the original capital invested.
DPI = 1.0x: The fund has returned exactly what was invested.
DPI > 1.0x: The fund has returned all capital plus profit.
NAV lending allows funds to increase DPI without exits:

Components of the Formula
Distributions: Cumulative cash and/or securities returned to limited partners (LPs) by the fund.
(Leverage/Line of Credit): This represents the impact of subscription lines of credit on reported returns. Adding
to the numerator often highlights how much of the distribution was realized through the use of bridge financing rather than exclusively from asset exits.
PIC (Paid-In Capital): The total amount of capital invested in the fund by LPs, also known as “called capital”.
This is economically different from realized gains. It is leverage disguised as performance timing.
Sophisticated LPs adjust for this. Many do not.
The Fee Distortion Is Mechanical
Management fees are often tied to invested capital or NAV.
If NAV is marked at value V and the fund borrows L, total assets under management effectively become:

Fees scale with AUM. So borrowing increases fee base without improving underlying asset quality.
This is not a moral argument. It is arithmetic.
Valuation Risk: The Quiet Variable
Unlike public markets, NAV is model driven.
Typical approach:

Both inputs are soft:
- EBITDA is adjusted
- Multiples are benchmarked, not observed
So NAV becomes a function of assumptions:

Higher marks enable larger loans. This creates a feedback loop:
- Higher valuation
- Higher borrowing capacity
- Higher distributions
- Stronger perceived performance
The system is internally consistent. That does not mean it is stable.
Stress Case: What Actually Breaks
Loss does not require a collapse of the entire portfolio. It requires a joint drawdown plus correlation spike.
If average equity value declines by x percent:

With initial LTV at 25 percent and covenant at 35 percent, the breach threshold is not extreme.
The key point: correlation matters more than magnitude. Moderate losses across many assets are worse than one failure.
Market Size: Why This Is Scaling Fast
The growth numbers matter because they signal structural adoption, not opportunistic use.
- Roughly 100 billion dollars in 2020
- Around 44 billion dollars in annual deal flow by 2023
- Projected toward several hundred billion by 2030
This is consistent with what you see when a financing tool moves from niche to standard line item.
Is This Systemically Dangerous?
Near term, probably contained.
- LTVs are moderate
- Portfolios are diversified
- Lenders underwrite conservatively
But the system has not been through a full cycle with:
- rising rates
- compressed multiples
- synchronized earnings pressure
The combination that matters is:

That is the same structure that breaks in every cycle. The only variable is timing.
What I Actually Watch
Not the headline LTV.
I watch:
- Change in NAV assumptions, not just levels
- Growth in fund level debt relative to unrealized gains
- DPI driven by financing versus exits
- Covenant headroom under stressed valuation scenarios
Those four variables tell you if NAV lending is being used as a bridge or as a substitute for performance.
What we should understand
NAV lending is not exotic but is a straightforward balance sheet extension.
But it does one important thing:
It converts a portfolio of semi independent risks into a coupled system with a shared constraint.
That is where the real risk sits.
Next time you see distributions from a private equity fund, the right question is not “how much”.
It is:
What fraction of this came from realized value versus borrowed value?
That single ratio tells you more than the headline return.
