Ask most retail investors what drives the stock market and they’ll say earnings, interest rates, or sentiment. Ask a macro trader and they’ll often point to something simpler: liquidity.

Net liquidity is a single number that captures how much money is actually available in the financial system to buy assets. The formula:

Net Liquidity = Fed Balance Sheet − Treasury General Account − Reverse Repo

When the Fed’s balance sheet expands, money enters the system. When the Treasury General Account (the government’s checking account) fills up, money gets pulled from markets. When banks park excess cash in the Fed’s reverse repo facility, that money sits idle instead of flowing into stocks and bonds.

Why it matters

The correlation between net liquidity and the S&P 500 over the past decade has been striking. Major market rallies have coincided with liquidity expansion. Corrections have often aligned with liquidity contracting.

This isn’t a conspiracy — it’s plumbing. When there’s more cash in the system, some of it flows into risk assets. When cash gets drained (through quantitative tightening, large Treasury issuances, or banks parking cash at the Fed), the pool of money available to buy stocks shrinks.

The components

Fed Balance Sheet (WALCL) — currently around $6.7 trillion. During COVID, it peaked near $9 trillion. The Fed has been slowly reducing it through quantitative tightening since 2022. Updates weekly.

Treasury General Account (WTREGEN) — the US government’s cash balance at the Fed. When the Treasury issues new debt, money flows from markets into this account. When the Treasury spends, money flows back out. Can swing by hundreds of billions around debt ceiling events.

Reverse Repo (RRPONTSYD) — an overnight facility where banks and money market funds park excess cash at the Fed. At its peak in late 2022, over $2.5 trillion sat in this facility. It has since declined dramatically, which paradoxically added liquidity to markets.

Reading the trend

The absolute level matters less than the direction. Net liquidity expanding by $100 billion over 4 weeks is a tailwind for risk assets. Contracting by the same amount is a headwind.

  • Fear + expanding liquidity = the macro environment supports a recovery even though sentiment is negative
  • Fear + contracting liquidity = the selloff has a fundamental headwind — recoveries tend to be slower
  • Greed + contracting liquidity = the rally may be running on fumes
