What is Forex Reserve?

Foreign exchange reserves are assets that are denominated in foreign currency held by central bank. It is used to back liabilities and influence monetary policies.

Foreign exchange reserve can consist of bank notes, government securities such as bonds and treasury bills. While gold can be kept as reserve of foreign exchange reserve.

Most foreign exchange reserves are held in U.S. dollars, with China being the largest foreign exchange reserve holder in the world. Economists suggest that it’s best to hold foreign exchange reserves in a currency that is not directly connected to domestic currency.

In India, Reserve Bank of India (RBI) manage the forex reserves.

The primary instrument that India hold in forex reserves are in foreign currency assets, which primarily consists of dollars, euros and British pounds alongside with gold reserves Special Drawing Rights (SDRs) from the International Monetary Fund (IMF) as secondary components.

It works as a shock absorber for unexpected external shocks. India was able to weather the global financial crisis of 2008 because of significant foreign reserves.

It increases international investors confidence, thus increasing foreign direct investment (FDI). It demonstrate backing for domestic currency

As of December 2024, India’s foreign exchange reserves stood around at $640.3 billion. This is enough to cover 90% of India’s external debt and nearly 11 months of imports. India’s foreign exchange reserves are the fourth largest in the world.
