The Exit Assumption: The Risk Most Portfolios Forget to Price

Many portfolios are designed as if exiting is a simple operational step. You buy because you believe in a thesis, and you sell when the thesis changes. On a spreadsheet, the exit looks like a single line item. In real markets, the exit is an assumption that can break at the exact moment you need it most.

I call this the exit assumption. It is the belief that you can reduce exposure when you decide to, at a reasonable cost, without moving the market against yourself. When the exit assumption holds, risk feels manageable. When it fails, risk becomes nonlinear.

This is why I treat execution not as a trading detail, but as a core part of risk management. A strategy may be intellectually correct and still produce disappointing realized outcomes if the market charges too much for liquidity during stress.

The exit assumption fails in recognizable ways.

Spreads widen. The minimum toll for immediacy increases. Depth thins. The order book becomes discontinuous near the best bid and ask, meaning that the “price” you see on a chart is no longer the price you can trade in meaningful size. Resilience weakens. After trades hit the book, liquidity does not replenish quickly. The market becomes fragile, and urgency becomes expensive.

Many people confuse market activity with liquidity. A tape can look busy while the book remains thin. Transactions can be frequent, yet depth close to the best quotes can be shallow. In that environment, small orders may still execute smoothly, while larger orders suffer slippage and impact that distort realized performance.

This is why I like a simple reframing: execution cost is risk expressed in currency terms. Price volatility tells you how the market moves. Execution cost tells you what it costs to act inside that movement.

If you are serious about risk, you need to budget for this cost.

Risk budgeting is often taught as a portfolio concept. Allocate risk across positions and factors. Set limits. Monitor exposures. That is useful, but incomplete if you assume exits are free.

A practical risk budget includes the cost of changing your mind. If your thesis requires flexibility, your execution cost matters even more. A portfolio built on “I can rotate quickly” is fragile if it relies on conditions that disappear during stress.

This becomes most obvious in the tail. When uncertainty spikes, liquidity providers step back. Spreads widen, depth thins, and market impact increases. If your risk model assumes you can exit at mid-price with stable transaction costs, it underestimates the tail in the most practical way. The tail is not only a price move; it is also the market’s ability to let you rebalance.

So what does a disciplined approach look like?

It starts with measuring what you can observe. You do not need a professional terminal to build a useful intuition. You can watch three signals.

Spread. Is the market charging more for immediacy?

Depth. Is there consistent size close to the best bid and ask, or is the book hollow?

Resilience. After trades occur, does liquidity refill quickly, or does the book stay thin?

Then you turn observation into rules.

Size becomes an execution constraint. If your order is large relative to available depth, your realized price will drift away from what you expected.

Patience becomes a risk tool. If liquidity is fragile, forcing urgency is equivalent to paying a premium.

Limits become a control mechanism. They do not guarantee fills, but they protect you from crossing the spread blindly in poor conditions.

Finally, you connect the exit assumption to your scenario thinking. In stress tests, do not simulate only price moves. Simulate spread widening and depth collapse as well. Ask: if I had to reduce exposure in this environment, what would it cost, and would it change my decision rules?

Here is a short exercise for this week.

Pick one asset you follow. For three days, record the spread and your best estimate of top-of-book depth a few times per day. Then write one paragraph: if I needed to exit urgently, what is the first sign that the market would charge me too much for liquidity? When you practice this, you begin to feel the difference between a market that is volatile but tradable and a market that is not.

The exit assumption is not pessimism. It is realism. It is the difference between a portfolio that looks robust on paper and a portfolio that can survive the moments when the market stops being cooperative.
