Banking Sector Performance and Growth Challenges in India

The Indian banking sector has been experiencing significant challenges despite continued investor interest. According to Axis MF’s Chief Investment Officer Ashish Gupta, banks are facing a complex transition period from growth to value stocks. For meaningful recovery, banks need to achieve growth rates exceeding nominal GDP by approximately 1.5 times, both in revenue and earnings. However, this appears unlikely in FY25 due to cyclically high profitability and increasing credit costs from historical lows.

The sector’s transformation is particularly evident in the performance of private banks, which previously enjoyed robust growth rates of 20–25% in loans and 18–20% in earnings. A striking example is HDFC Bank, India’s largest bank, which has seen its growth rate plummet from a consistent 20% over three decades to just 3%. This dramatic slowdown threatens to erode the traditional valuation multiples unless a significant recovery occurs.

The Bank Nifty’s performance metrics illustrate these challenges, showing consistent underperformance compared to the Nifty 50 benchmark. Year-to-date, the Bank Nifty has declined 3.3% versus the Nifty 50’s 1.5% drop, with similar underperformance patterns extending across one-, two-, and three-year timeframes. Multiple factors have contributed to this shift, including changes in balance sheet structures and system-wide deposit growth patterns.

However, there remains a potential catalyst for improvement through the Reserve Bank of India’s monetary actions, which could stimulate deposit growth across the banking system and potentially reinvigorate investor interest in the sector. This represents a crucial opportunity for the banking sector to regain its historical growth trajectory and market performance.

The situation underscores a broader transformation in India’s banking landscape, where traditional growth expectations are being recalibrated against current market realities and economic conditions. The sector’s ability to adapt to these changes while maintaining profitability will be crucial for its future performance and investor returns.
